There is a VRS offered by a PSU. As per negotiations, PSU has increased the basic wage of employees, who opted for VRS and gratuity calculation will be made as per increased basic wage.My question is - what is the basis for recovery of TDS? Whether we have to consider last drawn basic wage OR Increased basic wage for the purpose of recovery of TDS?

you have to compute based on the gratuity he receives. If he receiving based on increased pay then you have computed based on the increased pay only.
